What Is Loan Interest?

Loan interest is the cost you pay a lender for borrowing money — it's how lenders earn a return on the funds they lend out. Interest is expressed as a percentage of the loan amount, charged over a set period of time, usually a year.

Every loan payment, whether on a home loan, car loan, or personal loan, is split between two parts: principal (repaying what you borrowed) and interest (the cost of borrowing it). Understanding how that split is calculated helps you see exactly what a loan will really cost you.

How Loan Interest Is Calculated

Most consumer loans — home loans, car loans, and personal loans — use the reducing-balance method, where interest is charged only on the principal that is still outstanding, not on the original loan amount for the full term.

Interest for the Period = Outstanding Principal × (Annual Rate ÷ 12)

Outstanding Principal = the loan balance remaining after previous payments

Annual Rate = the interest rate quoted by the lender, as a decimal

÷ 12 = converts the annual rate to a monthly rate for a monthly payment schedule

Each month, the lender calculates interest on whatever balance remains, subtracts that interest from your fixed monthly payment, and applies the rest to reduce the principal. This is why the interest portion of your payment is largest at the start of the loan and smallest near the end — even though the total payment stays the same.

Principal vs Interest

Principal is the actual amount you borrowed. Interest is the cost charged for borrowing it. Every loan payment you make is split between these two — but not in equal shares throughout the loan.

Early in the loan, the outstanding balance is at its highest, so a larger share of each payment goes toward interest and only a small share reduces the principal. As the balance shrinks over time, the interest portion decreases and the principal portion grows, even though your total monthly payment doesn't change.
